The Physics of Volatility

Most traders bet on direction (up or down). Options traders can bet on magnitude (how much it moves). A long straddle (buying an ATM call and put) profits if the stock moves violently in either direction.

Mechanics & Structure

  • Long Straddle: Buy 1 ATM Call + Buy 1 ATM Put. Higher cost, higher probability of profit, less extreme move required.
  • Long Strangle: Buy 1 OTM Call + Buy 1 OTM Put. Lower cost, lower probability of profit, requires a more violent move to break even.

The Four Horsemen of Risk

  • Delta (Δ): Directional Risk. Measures change in option price per $1 move in stock.
  • Gamma (Γ): Acceleration. Measures how fast Delta changes. This is the "Convexity" or "Explosiveness".
  • Theta (Θ): Time Decay. The daily cost of holding the position.
  • Vega (ν): Volatility Sensitivity. Change in option price per 1% change in IV.

The Lifecycle of a Trade

  • Entry Phase: IV Rank must be Low. Look for squeezes. Buy 45-60 DTE.
  • Management: Take profit at 25%-50%. Gamma scalp to reduce basis. Never hold losing trades.
  • Exit / Defense: Close trade at 21 DTE. If IV drops, close immediately.

Gamma Scalping Logic

Once a straddle becomes profitable, its Delta changes. If the stock drops, the put gains Delta and the call loses Delta, making the overall position "short delta." To remain delta-neutral, a trader must buy the underlying stock. If the stock reverses and goes up, they sell the stock. This process of buying low and selling high to maintain delta neutrality is called Gamma Scalping. It generates cash flow to offset Theta decay.
